I have a 500 GB hard drive and a 250 GB hard drive. I want some kind of redundancy to be setup with them. I have both drives up and recognized through disk management. I don't have a RAID controller card or anything of the sort to do it hardware wise. Is there something that I can do inside of windows server 2003 to make them mirrored or something to the effect that if one goes down I can rebuild it. I also know that it can only be as large as the smalled HD. So it's going to be limited to 250 GB. And the last part is if I partition part of the 500 GB hard drive off can I still use the other half.

Sure, you just Read The Friendly Manual about how to set up software RAID in Windows.

No, AFAIK Windows software RAID does not support mixing drives and partitions.
